What is the VAT Flat Rate Scheme?

The VAT Flat Rate Scheme allows smaller VAT-registered businesses to pay a fixed percentage of their VAT-inclusive turnover to HMRC, rather than calculating the difference between VAT charged to customers and VAT paid on purchases. This fixed percentage is based on the sector in which your business operates and is designed to account for the VAT you incur on purchases. One of the main attractions of the scheme is its simplicity, as it reduces the record-keeping requirements.

Who is Eligible?

The scheme is open to businesses that are VAT-registered or eligible to register for VAT, with an annual turnover (excluding VAT) of £150,000 or less. Your business must not be associated with another business to qualify.

Once you’re in the scheme, you can remain as long as your annual turnover doesn’t exceed £230,000. However, if your turnover temporarily goes above this threshold, HMRC may allow you to stay in the scheme if they believe your turnover will drop below £191,500 in the following 12 months.

It’s worth noting that businesses using another VAT scheme cannot join the Flat Rate Scheme. Additionally, if you leave the scheme, you must wait 12 months before re-joining.

You can join the scheme online when registering for VAT, or if you’re already VAT-registered, by completing form VAT600FRS.

How Does the Flat Rate Percentage Work?

The flat rate percentage you use to calculate the VAT you owe to HMRC is based on your business sector. You can find these percentages on the Gov.uk website here.

However, if your business meets the criteria for a “limited-cost business,” a flat rate of 16.5% applies, regardless of your sector. A business is considered limited-cost if its goods cost less than 2% of turnover or less than £1,000 annually. Note that money spent on services doesn’t count toward this calculation.

Additionally, businesses receive a 1% discount on their flat rate percentage during their first year in the scheme.

How to Calculate the VAT Due

To calculate the VAT you owe for the quarter, simply apply your flat rate percentage to your VAT-inclusive turnover for the period.

Example 1:
Craig runs a clothes shop. His VAT-inclusive turnover for the quarter ending 31 July 2024 is £36,000. With a flat rate percentage of 7.5% (for retailing not listed elsewhere), he needs to pay £2,700 to HMRC (£36,000 @ 7.5%).

Example 2:
Marshall is a bookkeeper. His VAT-inclusive turnover for the quarter ending 31 July 2024 is £12,000, with relevant costs of £175. Since his costs are less than 2% of his turnover, he qualifies as a limited-cost business. Therefore, he must use the 16.5% flat rate for limited-cost businesses, resulting in a VAT payment of £1,980 to HMRC (£12,000 @ 16.5%).

Is the VAT Flat Rate Scheme Worth It?

The scheme simplifies your VAT accounting, reducing the need to keep detailed records of every sale and purchase. However, it doesn’t necessarily save you money. The flat rate percentages are all lower than the standard VAT rate of 20%, but that doesn’t automatically mean you’ll pay less.

Before signing up, it’s wise to compare what you’d pay under the Flat Rate Scheme versus the traditional method. Limited-cost traders, in particular, may find themselves worse off. The 16.5% flat rate for limited-cost traders equates to 19.8% of VAT-exclusive turnover, leaving a very slim margin to cover VAT on purchases. If your business incurs significant VAT on services, you could end up out of pocket.

Ultimately, there’s no substitute for doing the calculations to see if the VAT Flat Rate Scheme is the right choice for your business.
